If you have been paying even a modicum of attention to the financial press over the last few years, you would have noticed that the effect of a decade plus of super low interest rates has been across-the-board overvaluation of investments. Ironically, CalPERS former Chief Investment Officer Ted Eliopoulos, generally dismissed as an administrator rather than a money maven, took out a hedge against that risk. His supposedly more market-savvy successor Ben Meng proceeded to dump the bigger of the two hedges on the eve of the coronoavirus crash, depriving the fund of a $1 billion gain, which would have garnered a 3600% return in March.
The damning Bloomberg report by Erik Schatzker is almost certainly the result of leaks by unhappy insiders. It states both staffers and even CalPERS’ outside expert Wilshire opposed the move but Meng overruled them. From the article:
Calpers had been warned about the perils of shifting strategy. At an August 2019 meeting of its investment committee, Andrew Junkin, then one of the pension plan’s consultants at Wilshire Associates, reviewed the $200 million of tail-risk investments.
“Remember what those are there for,” Junkin told Calpers executives and board members, according to a transcript. “In normal markets, or in markets that are slightly up or slightly down, or even massively up, those strategies aren’t going to do well. But there could be a day when the market is down significantly, and we come in and we report that the risk-mitigation strategies are up 1,000%.”
Institutions like CalPERS hire advisers like Wilshire not just for their acumen but also as a liability shield. This bad call sits entirely on Meng’s shoulders.
Note that Junkin recommended keeping the hedges on when its estimate of the payoff was over 3 times lower than what the one Meng killed would have generated.
Even worse, dumping the bigger and better of the two hedges abruptly amounts to market timing, a cardinal sin among professional investors, even though Meng in a statement tries to justify the move because the insurance was allegedly too costly. Meng’s self-defense:
“At times like this, we need to strongly resist ‘resulting bias’ — looking at recent results and then using those results to judge the merits of a decision,” Meng said in a statement. “We are a long-term investor. For the size and complexity of our portfolio, we need to think differently.”
This is a boneheaded claim and calls Meng’s supposed acumen into doubt. Keeping the hedge on would have been the long-term oriented strategy. As Nassim Nicholas Taleb described in Fooled by Randomness and The Black Swan, leveraging the findings of Beniot Mandelbrot about the distribution of risks in financial markets, investors underestimate tail risk. So even though hedging tail risk looks expensive (and truth be told, options are not cheap), the systematic underpricing means that the occasional ginormous payoff makes the overall return attractive. But most people and institutions aren’t wired to tolerate ongoing losses with no ability to foresee when the big but predictable eventual big blowup will occur.
Insurance is expensive. Traditional insurance, unlike Taleb-style “exploit investor lack of appreciation of risk distributions” losea money on an expected value basis. You nevertheless eat the cost to limit the damage of extreme downside events like being flattened by a bus or having your house burn to the ground. You would think CalPERS would want insurance even if it weren’t an economically wonderful bet in narrow terms to limit downside (for instance, reducing the risk of having to dump positions in a terrible market to meet capital calls, as it did in 2008) and for purely political reasons, to be able to point to a winning move in the midst of a portfolio bloodbath.
There are way too many examples of individuals in positions of authority who are credentialed and book smart but lack judgment. Meng increasingly looks to be one of them.
More specifically, if Meng were as rational and sophisticated as he pretends to be, he would have recognized that the past costs of keeping a hedge on that had not yet paid off was a sunk cost. Decision theory 101 says you ignore sunk costs.
The decision to keep the hedge on or cut it should have been based on a forward-looking assessment. Meng gave notice to terminate the bigger, more costly, and potentially more rewarding hedge in October (from Universa, a firm with Taleb as an advisor), with the notice becoming effective in January. Ironically, that was when China shut down Wuhan, and then quickly moved to lock down about 70% of its economy. We were on to it early (see for instance, our January 23 China Coronavirus Watch: Updated – Another Chinese City Locked Down to Prevent Spread and January 26, Coronavirus: Not Looking Good, in addition to other sightings in Links and Water Cooler).
The only reason the smaller, less costly hedge provided by LongTail Alpha, in Newport Beach hasn’t been closed out was that the firm had arm-twisted Meng to wait a bit; that position had been set to terminate at the end of March. So the lessening of the impact of Meng’s bad decision looks to have been the result of personal considerations rather than any investment logic.
Some have argued that the coronavirus was a black swan. We’ve pointed out it wasn’t; epidemiologists have been warning of pandemic risk for at least two decades. But in addition to that, other “fat tail” risks Meng should have considered (and his advisers likely did) included a conflict with Iran spinning into a hot war, a Sanders win looking increasingly likely (which would make Mr. Market very unhappy short term even though his planned spending programs would be good for the economy), and effective terrorist attacks on infrastructure (our grid is way too tightly coupled).
And Robert Shiller contends that there was no real world trigger for the 1987 crash. Per him based on a survey of institutional investors, it just started snowballing and program insurance poured gas on that fire.
Meng appears to have fallen for the past as predictor of the future fallacy:
It was only a matter of time before a major correction would occur. But this has been the state of affairs for so long that explicit bets against it, or even contrary moves would be costly. On the one hand, it was way back in 2015 that CalSTRS Chief Investment Officer Chris Ailman warned that private equity deals were “priced almost to perfection” in 2015 and concluded: “So it’s a tough time to make investments and hope we make money.” And remember that private equity has long been public pension funds’ fantasy that they can somehow beat the risk/reward tradeoff.
And despite Meng’s claim of wanting to “think differently,” the program he rejected was precisely that. Again from the article:
Most institutional investors prefer a more traditional approach to risk management, such as diversifying assets and holding Treasuries. Insurance is harder to grasp and fund managers typically balk at the idea of investing in anything that loses money most of the time, according to Macro Risk Avisors’ [Dean] Curnutt.
“Tail-risk hedging does work,” Curnutt said.
And earlier in the piece, Curnutt highlighted the real problem:
“It becomes hard to establish and hold these hedges because they eat away at precious returns,” Curnutt said. “Pension funds have return targets that are highly unrealistic.”
So CalPERS did the equivalent of picking up pennies in front of an oncoming tank by reducing its hedges. Not only was it a mistake to cut this protection, it would have been better, as Ted Eliopoulos intended to double it. Even at its high water mark, CalPERS had protected only $5 billion of a $350 billion plus portfolio.
Meng’s claim that he had other, better ways to reduce risk does not wash. These hedge programs were designed to provide protection against market meltdowns. The traditional approach of using diversification, like holding real estate and bonds, to offset risk fails in this type of market. As the quants like to say, correlations move to 1. Supposed safe havens like gold would plunge because investors would dump it as their least distressed asset to meet margin calls. Although Treasuries do appreciate, no investor will hold enough to offset meaningfully the bleeding elsewhere.
And in the worst of the crisis, investors could not even repo Treasuries.
I’ve been getting reports from individuals who have worked with Meng who express doubts about his capabilities. For instance:
From what I understand Meng”s job at [China’s] SAFE [State Administration of Foreign Exchange] was to hire and oversee its external managers across a variety of asset classes. How well Meng did in that job would be hard to measure in three years but in my view overseeing managers is a relationship job not really an investment job. At it’s worst it’s schmoozing and politics and if nothing else those are things that Meng excels at and I say that having worked with him on several committees in his previous stint at CalPERS.
Meng is getting paid twice what Ted Eliopoulous was paid and yet his contribution thus far has been to turn CalPERS into an essentially indexed fund in the public markets space. Nice work if you can get it. Marcie Frost seems to think it’s a big accomplishment. What it really speaks to is the fact is that in anything outside of Fixed Income CalPERS’s track record in active management was dreadful both outright and in comparison to its major peers such as Florida’s SBA, Texas Teachers and CalSTRS. In Public Equities and Asset Allocation, CalPERS generated negative alpha consistently. But this should not be a surprise given that both areas are led by indexers who don’t really believe in active management but still wanted to do it and weren’t themselves prepared to terminate those efforts when they didn’t work.
Perhaps this colossal error of judgement will finally lead to more scrutiny of Meng’s chops and more effort to pin him down on his bafflegab. But given how reluctant CalPERS is to admit to error, it will take a lot more visible mistakes for overdue questions to be asked.
Update 12:00 PM. Hoo boy. Meng has now compounded the damage of this self-inflicted investment wound by putting himself firmly in “the cover-up is worse than the crime” territory.
By virtue of being overwhelmed by coronavirus news, I had not been following CalPERS shenanigans as closely as usual in March. Big mistake. Alert reader Trustee pointed out in comments:
A big problem is that Meng did not tell the Board he had closed out the positions when asked about them at the March Board meeting. If fact he said that most tail-risk hedges were working as expected.
Indeed, that is precisely what Meng said. That means he lied by effectively saying that the hedges were still on instead of disclosing, as he should have before the decision to oppose Wilshire’s and take them off, that they were being terminated. From the March board meeting transcript:
BOARD MEMBER MARGARET BROWN: Ben, can you tell me how our left-tail investments are performing? Are they performing the way we thought they would in this economic downturn?
CHIEF INVESTMENT OFFICER MENG: Good morning, Ms. Brown. Yes, for any left-tail risk hedging strategy you’re referring to, they should perform well in this kind of a down market, as they were exactly designed to do. And from what we know are most of these strategies are performing as anticipated.
Getting rid of these hedges is a policy change. The board should have been consulted before the decision was made and implemented.
Even though staff takes the strained position that getting rid of the two hedges by firing the managers that ran them was permitted as part of their “delegated authority,” the very latest the board and public should have been informed was when the decision was made, in October.
It is completely unacceptable to lie to a board member. This should be grounds for termination. However, the board unwisely gave up having the Chief Investment Officer as a direct report years ago; only his boss, Marcie Frost, can dismiss him. That’s no doubt the reason Meng feels he can thumb his nose at the board, CalPERS beneficiaries, and the California taxpayers who backstop the giant fund.
I wonder if anybody’s bonus pool was affected. Being responsible for a lost 3500% gain would make one rather unpopular if so.
This is really The Gang That Couldn’t Shoot Straight, isn’t it? Poor Meng must have thought that with the arrival of Coronavirus, that he was in the clear as far as all charges of being a tool of China was concerned. But now he will be forever know as the jacka** who threw away $1 billion due to stupid timing. That is definitely not something that you want to have on your resume that. Unfortunately CalPERS has a proven track record of hiring second-raters over the years but surprise, we now have a world pandemic and and the tide is about to go out financially. Be prepared to see a lot of dangly bits over at CalPERS.
In a good organization you would sack the person that made this decision and then you would sack the person that hired them but we all know that that is not going to happen. So now the world is faced with a depression in the best case scenario and unless you invested in medical gear, most investments are about to go into the barrel for a very long time. Any plans that Meng and CalPERS made are toast so they are actually going to have to earn their money now. And Governor Newson does not strike me as the sort of person to have CalPERS be the hill that he is prepared to die on as far as political support is concerned. It’s going to get interesting over at CalPERS. I should have gotten in more popcorn. Cue the sound effect when Meng finally realized what he did-

The Board does NOT have the authority to fire the CIO. It voted to give that authority away and gave it to the CEO. It is worth noting that that action was taken on the advice of the consultant staff selected to advise the Board on good governance.

I haven’t been in a car accident since I was 17. But I still carry “tail risk” insurance—beyond the legal minimums. Same with being prepared for a flat tire—-even though I’ve never had a flat tire in my life.

Scott Adams (author/cartoonist/pundit) was onto it early too.—he always conducts live stream via Periscope and I remember watching a stream in mid-January. And 1/2 of his stream was showing support for an air travel ban to ‘bend the curve’ with the virus spread.
I can vouch for the psychological pain of losing thousands per year buying HYG/JNK far out of the money Puts, as previously discussed here. Then, one day they go up 60-100 times. But, you feel like an idiot for years on end. And, you have to hold onto some still, because if HYG goes to zero, each 5 dollars becomes 5,000 dollars. But the odds are these will expire worthless.
Taleb discussed the necessity of having a small group of like-minded individuals around you to stiffen your resolve. And when the implosion DID occur, the Market had worn me down to a smaller position than had been held for past 10 years. Meng is just human. But, an overpaid human.

So would the 3500% gain that they missed out on really move the needle?
If dumping a clearly money-making position over time (and CalPERS being a long-term investor means it supposedly has the luxury of taking a long-term perspective), then paying the vastly smaller cost would per your argument definitely not amount to “move the needle”. Yet Meng got his knickers in a twist over the 4 basis point annual cost of both hedges. So if he perceived that to be moving the needle, giving up the upside most assuredly did.

So yes, $1 billion is most assuredly material in the CalPERS context.

It was not $5 billion, It was a hedge on $5 billion. CalPERS got rid of most of the hedge (so a small part of that $5 billion was hedged) and the $5 billion did not go to zero. The return on the hedge cost was the 3600%.

The 0.04% cost sounds incredibly cheap. I paid $1k car insurance and my car is valued $20K, which implies 5%.
Mouthing Marcie-isms doesn’t make black white or up down. Meng and Frost’s main “talents” seem to be a cable-news grade combination of ignorance and arrogance that lets them lie to the members and beneficiaries with straight faces.
The attitude of those two carpet-baggers and their cheerleaders on the board appears to be pure short-termerism. Meng and Frost are being paid outrageous compensation, far beyond that of their predecessors or their own previous pay, to lie to the public about the true state of the fund. Spending money on hedges and other forms of insurance is seen as wasteful in this environment. It’s all “Happy Talk” and blowing sunshine up peoples’ a**es while hoping to be bailed-out by the politicians pushing through more benefit cuts.
Those politicians and their representatives on the board love all the “Happy Talk” — because it helps to thwart a careful examination of the books which might reveal how they’re being funded by the Real Estate and Private Equity “partners” that CalPERS appears to prefer over actual savvy investing.

The Calpers Board of Administration (BOA) has abdicated their oversight role. They continue to delegate more and more decisions to staff and eliminate oversight duties currently written in delegation resolutions. More BOA oversight elimination is on the agenda for April 20th.
The Board will not be able to escape responsibility if we, the 2 million beneficiaries, hold them to account.
Cal-Pers is certainly consistent.
Consistently dishonest and incompetent.
Hedging is of course a very valid approach to managing investment risk. About the only reason why you wouldn’t opt to have a hedge is if the cost of hedging was prohibitive. In other words what it costs to buy the hedge is not value for money in any sensible appraisal when looked at against the risk being mitigated.
But CalPERS weren’t shopping for hedges. They were already hedged! At a very enviable price. It’s like me prepping for COVID-19 by filling my freezer with frozen peas at £1.10 a bag, some breaded chicken at £2.99 for a box of four pieces and a Black Forest Gateau (actually made in Germany!) for £3.50. So, I’ve got some contingency for a days meal or two for under a tenner. But the Marcie Frost (or Meng; or both, they really are dumb and dumber) says, oh, look, someone’s offering me £11 for those things. Let’s sell! I’ve made a pound profit! Aren’t I clever!
Right before all the supermarkets go into total lockdown and all I can do is maybe get a Whole Foods order for the same things for £20. And I’m pretty desperate, so I have to pay up or the cupboard is bare.
Unbelievable. I mean, I know I’m paid to be useless by my TBTF. But at CalPERS, they’re elevating it to an art form.
In late 2013, through ruthless methods, Ben Meng was able to transfer from CalPERS Fixed Income to gain control over the Asset Allocation unit. His first project was to review the CalPERS currency hedging program, a program that transferred CalPERS exposure from foreign currencies to the US dollar. With his usual approach heavy on networking and light on investment analysis, Meng killed the CalPERS hedging program in 2014, a decision that has cost CalPERS several billion dollars. CalPERS would have gained several billions dollars if it had retained the US dollar currency hedge because the US dollar has since strongly appreciated vs many other currencies.
Yowza that’s bad. Bad decision and timing all seem horrible and on par with the infamous Larry Summers long term interest rate debacle ( which I recall was not a hedge, but an educated bet ).
Can’t sweep losses under the rug. Those get you fired.
This is something like cancelling an insurance policy? At the time of cancellation (with coronavirus in the wings) how much would the premium have been to acquire a NEW policy of that type? It seems almost like preexisting condition when trying to get a new health policy. I gather this was not literally insurance, but am asking if it can be translated into such terms and realistic numbers can be computed. I.e. if the old premium was $X but buying a new similar policy at the time the old one was cancelled would have been $5X, then $X was already obviously a good deal and the policy shouldn’t have been kept.
It’s almost like cancelling your health insurance right after 9/11 when you might have just breathed a lot of carcinogenic crap, and you can’t get a new policy for any price because of those carcinogens.
I don’t have enough detail to add much but think of this outcome before middle February 2020:
Stocks fall precipitously.
Govt Bond prices rally as yields decline, ie, the UST 10yr declines to at or near a record low yield.
But corporate debt bond spreads widen as high yield is getting crushed.
And to echo the chart above, market volatility exponentially increased.
Its the payoff pattern that is very asymmetrical. An investor wins large but committed a low 0.04% to insure against the negative outcome.
